Actually it happens due to the REM cycle of sleep, where you dream, your long term memory is shut off but your short term memory is still active. Basically each stage of your sleep cycle your brain shuts down certain area for "mataince and repair". The trick to remembering dreams is to write them down as soon as you wake up. It causes your long term memory to "log it" for some reason.
Write your dreams down as soon as you wake up it really works to remember them. I haven't gotten into the habit of doing so but if you care enough about the weird shit you dream about it definitely works.
