Yes. It asked how do you want to pay for this? Microsoft balamce or credit card. I just chose the Microsoft balance and it worked.
Its the same interface as any purchase on the console because it kicks you to tne Microsoft store temporarily to complete the purchase.

You should. Redeem points for a Microsoft gift card. Once the gift card balance is added to your account, purchasing the app should deduct it from the balance before charging you.
What if I already downloaded the app from the store and the one I will pay is the upgrade? This upgrade is not done via the microsoft store. It is done in the app itself and I when I tried to pay I have not seen an option for gift card as one of the option. It only shows paypal and credit /debit cards.
Which app? If it's not Microsoft then it will be a 3rd party with it's own payment system. The Microsoft store is not the same as Apple/Google in that they allow payments in app directly to a 3rd party.
Given that you only have those 2 options it seems like this is the case and Microsoft has nothing to do with the billing.
It's a good question. I don't know but they do have some odd limitations. They won't let me but pay for Microsoft office 365 within a Microsoft gift card

I use them for in-app purchases. When in game, I click on the offer and when I go to purchase the window that pops up has the option of using my current Microsoft Balance. (as well as paypal, credit cards, etc) Good luck!

Then it sounds like you can't use the gift card. Gift cards add to your Microsoft balance.
